I can't figure out if we're only drawing terrains in the Bryce terrain editor or whether we can build them in Photoshop...

I'm sure you can build them in Photoshop. Vile isn't being completely anal retentive about the challenge. He didn't say "no models" just limit them, and I'm certain that working up a terrain in your 2D application is at least as close to pure Bryce as importing a model would be.

No Poser models allowed, though.
