I think the challenge here is to keep the UV mapping flat so that an unaltered flag image can be used as a texture map. My approach would be to create a flat flag, UV map it, and then fold it in the modeller. This might also offer the option of a 'flat / folded' morph (although values other than 0 or 1 would not be very useful!)
This page http://www.wikihow.com/Fold-an-American-Flag seems to show how it's done, although as a Limey I have no way of knowing if it's accurate. ;)
If that procedure is correct, I might be able to have a go at it.

I've been practising with my cut-out paper flag, and while I'm unlikely to be accepted for citizenship of the USA any time soon, I am gaining some idea of what's involved. It would be interesting to make this a rigged figure, so the folding process could be animated, but at this point I confess I haven't a clue how that might be achieved.
Yeah, don't ask me!!!! I have a hard enough time with rigging normal things. Trying something like that would put me in the hospital!
I'd like to see what you come up with, though. I'd like to reverse engineer it so I could learn to do something like that.

Anyone know where I can find a properly folded flag? Textures don't matter, I can make my own, but I need a folded flag.
